My itinerary is Hong kong to Shanghai and further to Kuala Lumpur. I would like to stay in Shanghai with the 72 h free regulation. Is this possible, is Hong Kong considered a third location?

Yes, this itinerary is ok. HK, as the Special Administrative Region of PRC, is considered as the third region different from mainland.
