Dual passport Australian and chinese

An Australian permanent resident holding Chinese passport can she obtain a Chinese passport for her Australian born boy

Yes, there is no problem, you can refer to the information on official website of the Chinese embassy in Australia.

Does this mean that the child can have two passports, ie Australian one as he was born in Australia (with Australian father) and two chinese as mother was born in Hong Kong.

It clearly says on the Chinese website that china does not accept dual passports and that to be a Chinese citizen the person has to relinquish the other country.

No, it doesn't mean the child can have dual passports. It just means he or she can choose either one. If the child wants to get the Chinese passport, giving up the Australian passport is a must.
